Is it legal for an employer to terminate one's employment as a "lay-off" so that the company's owner may hire his friend? This question is specific to Arizona law.

Yes. The employer doesn't need ANY reason to terminate, lay-off, fire or otherwise unemploy a person. Unless the person is a victim of one of the 'protected species' (race, sex, age, disability, etc.)
