I received an envelope addressed to John(bad debt) Smith, exactly the way it reads. All it was was a generic advertisement for a hearing aid.Is there anything illegal about saying bad debt on the envelope or is it just plain tacky?

If the letter was from a debt collector, then it could be in violation of the Fair Debt Collection Act. From a place advertising hearing aids, however, it is, as baystategirl said, just stupid (and puzzling).
